Profit Margin
Profit margin is a financial metric that measures the percentage of revenue that remains as profit after accounting for specific costs. The Three Tiers of Profit Margin
Just as profit itself is tiered on the income statement, profit margins come in three levels, each revealing a different aspect of business performance.
1. Gross Margin
Formula: (Revenue − COGS) ÷ Revenue
Gross margin measures how efficiently a company produces its goods or services. A high gross margin means the company has strong pricing power or low direct costs — or both.
- Example: Apple's gross margin hovers around 40–45%, reflecting its premium pricing and efficient supply chain.
- Low gross margin industries: Grocery stores (typically 20–30%) operate on thin gross margins because competition keeps prices low.
2. Operating Margin
Formula: (Revenue − COGS − OpEx) ÷ Revenue
Operating margin measures how well a company manages both production costs and overhead. It reveals the profitability of the core business before financing and tax decisions.
- Example: A software company might have an 80% gross margin but only a 25% operating margin after spending heavily on sales and R&D.
- Negative operating margin: A company with positive gross margin but negative operating margin is not covering its overhead — a warning sign.
3. Net Profit Margin
Formula: (Revenue − All Expenses) ÷ Revenue
Net profit margin is the ultimate efficiency metric. It tells you how much of every dollar in revenue trickles down to the bottom line.
- Example: If a company has $100M in revenue and $10M in net profit, its net profit margin is 10%.
- Industry variation: Net margins vary wildly — from 2–5% in retail to 20–30% in software and pharmaceuticals.
Why Profit Margin Matters More Than Absolute Profit

These two concepts are often confused:
- Margin is profit as a percentage of revenue.
- Markup is profit as a percentage of cost.
If a product costs $80 and sells for $100:
- Margin = 20% ($20 ÷ $100)
- Markup = 25% ($20 ÷ $80)
Margin Trends as Diagnostic Tools
- Gross margin declining: Input costs rising, or the company is discounting heavily (see price elasticity).
- Operating margin declining while gross margin is stable: Overhead is growing faster than revenue — administrative bloat.
- Net margin declining while operating margin is stable: Interest expenses or tax rates are rising.
